Aave and Compound face diverging lending architectures

Aave experienced $170 million to $230 million in bad debt following a Kelp DAO exploit, while Morpho Blue's modular architecture helped it reach $9.8 billion in TVL. Compound V3 isolates risk through single-asset pools to prevent contagion across liquidity reservoirs.

Aave navigates bad debt from collateral failures

The Kelp DAO attacker drained $292 million by exploiting the rsETH bridge, then deposited the stolen assets into Aave V3. The attacker deposited the stolen rsETH as collateral on Aave V3 and borrowed against it, using fraudulent assets to extract significant real ones after the Kelp DAO exploit drained $292 million. This event triggered between $170 million and $230 million in bad debt because the protocol lacked a real-time mechanism to reject fraudulent rsETH deposits. While the AAVE token fell to $93.90, the protocol’s smart contracts remained functional. Users moved assets to withdraw, causing TVL to drop by billions of dollars. You should remember that a collateral-triggered crisis provides less comfort than a code exploit. AAVE attempts to stabilize around $90 to $100. The price trades below all major moving averages. Because the 100-day and 200-day are trending downward above the 50-day resistance, liquidity remains thin. On Binance, retail activity shows average spot order sizes of $80 to $100, though whale orders appear sporadically in the bottom zone. Gregory Gadzinski and Vito Liuzzi found that users often engage with Aave at a higher frequency after liquidations because the system lacks a reputation-damaging credit score. Large players increased their transaction frequency after liquidations, though they scaled down their total volume. GHO stability also faced pressure when GHO Stewards implemented 300bps and 350bps borrow rate increases to recover the peg.

Compound and Morpho isolate risk through modular design

Compound V3 isolates collateral risk by shipping one base-asset pool per market, such as USDC or ETH. This design prevents the failure of one asset from spreading to the entire liquidity reservoir. Morpho Blue is an immutable protocol where five parameters, including the liquidation loan-to-value ratio and the oracle, remain fixed at market creation. In late 2025, Aave experienced a $27 million liquidation event when the Collateral Asset Price Oracle incorrectly undervalued wstETH, which caused healthy positions to appear under-collateralized. Automated liquidation bots captured 499 ETH in profits from that single event. Morpho Blue mitigates this by allowing anyone to create markets with custom risk parameters, while Compound remains more conservative. Compound V3 uses a piecewise linear model where the optimal utilization for USDC on Ethereum is 93%. Aave holds $685 million in ezETH, while Compound holds $80 million in the same asset. Aave’s V3 risk framework sets the liquidation threshold for volatile assets at 65%, while Compound’s liquidation factor for WETH is 88%.

Protocol Asset Max LTV Liquidation Factor
Aave V3 wstETH 80% 85%
Compound V3 WETH 82.5% 88%
Morpho Blue Correlated Pairs 86% 91.5%

Permissionless vaults and rate optimization

Euler V2 is a permissionless vault architecture where curators allocate funds across various vaults. This modularity separates risk management from liquidity provision. Morpho Blue is a modular architecture that allows lenders to match with borrowers peer-to-peer at a midpoint rate to optimize interest. Does the separation of risk oversight from execution infrastructure solve the contagion problems seen in 2022? Morpho Blue holds $9.8 billion in TVL, which exceeds Compound V3’s $1.4 billion. The top ten protocols capture 88% of the $50 billion in deposits recorded as of September 15, 2026. Morpho Blue’s per-market model narrowed the gap with monolithic pools. Euler V2 is a smaller player with $328 million in TVL. Gregory Gadzinski and Vito Liuzzi analyzed 25,798 liquidations on Aave to find that small wallets transacted less but did not reduce their borrowing size.
